Netflix (NFLX) - The Giant Killer is a Giant, But the Option Market is Still Asleep. What Happens When it Wakes Up?

Netflix, Inc. is an Internet television network with more than 33 million members in over 40 countries. In the United States, the Company’s subscribers can receive standard definition digital versatile disc (DVDs), and their high definition successor, Blu-ray discs (collectively DVD), delivered quickly to their homes.

I have written extensively on NFLX -- it really is one of my favorite subjects and favorite companies (that doesn't mean I have a position).  This option market has continued to show incredibly low risk n the stock and we have yet again hit another multi-year low in the implied.

This is a volatility note.  The first time I note low volatility in NFLX it was trading $216 at 46% vol. Today it is $375 at 33.76% vol. Here is a quick review from the most recent posts, which is relevant to this note which surrounds substantially depressed volatility in the option market.

So why is this happening to NFLX? Well, a lot of reasons, but one of the biggest is pretty simple:

NFLX now decides which TV shows are hits. Yeah, that's right. For example, the AMC original show Breaking Bad, the highest rated TV show ever by meta critics, was at a point after season 4 where its record viewership for any one episode was ~1.5 million people. That's actually very low.

An agreement was struck to put all of the "Breaking Bad" old seasons on NFLX for free (everything is free on NFLX with the monthly subscription). The first episode of season 5 aired to 3 million viewers (so a 100% increase). Then, the first episode of season 5 part II aired to 6 million viewers (NB: My numbers may be off wrt which season the bump(s) happened, do some fact checking before quoting me). OK, OK, is this really b/c of NFLX? Well, here's a direct quote from the show's creator, Vince Gilligan:

"I am grateful as hell for binge-watching. I am grateful that AMC and Sony took a gamble on us in the first place to put us on the air. But I'm just as grateful for an entirely different company that I have no stake in whatsoever: Netflix. I don't think you'd be sitting here interviewing me if it weren't for Netflix. In its third season, Breaking Bad got this amazing nitrous-oxide boost of energy and general public awareness because of Netflix."

Why does this matter? How about this... Instead of NFLX paying for content, the content providers may pay NFLX to air their shows. That's incredible.

Add to the fact that NFLX now has critically acclaimed original content -- that's content available ONLY on NFLX ("House of Cards" and "Orange is the New Black" are two of them) and what we're slowly finding here is that NFLX may become the most powerful content distributor for TV (the profitable part of the entertainment business) on the planet.

Don't laugh or roll eyes, it's happening right now. FOX is tying the same game as AMC did with "Breaking Bad" with their sitcom "The New Girl." And you know what?... it's working again...

Now NFLX does have competitors, namely AMZN (I know they're not the first name to come up from entertainment industry folks, but the entertainment industry is wrong -- AMZN is the risk for NFLX). Another risk is the content creators using their own channels (no pun intended)... but that doesn't seem to work so far (and yeah I know what Hulu is and who created it).

Other cable operators-like Comcast (CMCSA)-allow users to access Netflix through Internet-connected set-top boxes-but this is the first time a cable channel has directly made a deal with Netflix to treat its content just like that provided by cable channels like HBO (owned by Time Warner (TWX)) and Showtime (owned by CBS (CBS)). Virgin will integrate Netflix with its television content so it's easy to seamlessly browse and search across both TV and streaming content.

On 10-15-2013 I noted that the volatility into earnings for NFLX was quite low.  The stock did in fact go from ~$355 to~$322 in a single day (while in that same day hitting $389, then dropping $65 intra-day). 



So the stock is up huge,the importance of this firm in the industry is up huger and the valuation proves it.  We're talking about a $21 billion firm now.

But here's the the thing, and there's no way around it.  The higher NFLX stock goes and the more power it has in the industry, the greater the potential fall.  I am a huge fan of NFLX and their management team's ability to resurrect a firm that many thought was dead to an incredibly powerful "new" firm. But, at these valuations, there is risk.  Also, there is substantial risk of higher valuations.

While $22 billion is a big firm, why can't NFLX be worth $100 billion?  So, I say, there is risk to both sides in this stock, yet the option market tells me I am wrong... and here's why...

On the stock side we can see the remarkable run up from ~$55 to now $375, and all of this after the went from $10 to $300 and then back to $50.  As I have said several times, the management team at NFLX absolutely shocked the world twice.  First to become a giant, then to recover from the ashes to become an even bigger giant.

But the option market continues to tell a story that does not seem to be true.  And here it is... Let's turn to the two-year IV30™ chart below, in isolation.

What we see how NFLX implied volatility continues to drop to new multi-year lows.  I have drawn that yellow horizontal line back two-years to illustrate the level of the current implied.  I wrote last time, there were two few mitigating factors:

1. The market wants to go up right now, it just does... So volatility (VIX) is low.
2. We're heading into Thanksgiving; a sleepy time not just for our grumbling tummies but also for the market at large.

But #2 isn't relevant anymore. The IV30™ is now based on Jan expiry.  And, yes, a part of Jan expiry covers Christmas / Hilidays, etc, but Jan expiry is Jan 18th.  That ain't the Holiday season anymore.

Last time I also wrote: "[H]ere's the fact that takes that mitigating factor stuff and throws it out the window.  Jan' 14 volatility is almost equally as depressed.  Yeah... it's true..."

Yeah, now we're in Jan expiry, and the vol is even lower.  I don't know if NFLX is going higher or lower, or if the market is going higher or lower, but this does not feel like a time when NFLX the company in and of itself is facing the lowest risk it has in the last several years.

Finally, let's turn to the Options Tab, for completeness.

We can see Jan'14 volatility is priced to 32.75% (the last post in November it was priced at 36.49%). We can see that Feb vol is considerably higher and that's due to earnings coming out at the end of Jan (but after Jan expiry).

Let's take one last look at volatility in a slightly different way -- this time, the skew.

Check out how differently Jan skew is shaped from from Feb skew.  Feb shows a much flatter shape, reflecting closer to an equal likelihood of an up move or a down move.  Watch that Jan/Feb skew difference.  The Feb calls are substantially more expensive (in terms of volatility).  If you believe Jan is truly a quiet period for NFLX (I mean a really quiet period), a calendar spread would off set a Feb call purchase but in the oddest way -- selling multi-year low vol to purchase elevated vol.  Not exactly options 101 trading, but hey, this is NFLX, we are way passed options 101 trading.

Responsys (MKTG) - Did Someone Use Inside Information to Make 2000% in 15 Days on a Takeover?

Responsys, Inc. (Responsys) is a provider of on-demand software and professional services. The Company’s offering, the Responsys Interact Suite, provides marketers with a range of integrated applications to create, execute, optimize and automate marketing campaigns across the interactive channels, such as e-mail, mobile, social and the Web.

So, this is one of those notes I don't like posting, but feel compelled to.  There is evidence of potential misuse of private information before the takeover news today.  There is some mitigating evidence as well.  I'll just show the facts and let you decide.

But here are the unavoidable facts:
1. Dec option expiry was today.
2. That option bets made, all expired today.
3. The takeover announcement was today.
4. The bets required that the stock break an all-time high today to make money.

That ain't good...

Alright, first, let's look at a tiny snippet of the Stats Tab, below:

We can see the firm averages 161 calls traded in total per day, and that includes some unusual "stuff" I'm about to demonstrate. In reality, that average is more like 100 calls traded a day.

Next, let's look at the action on 12-5-2013 (so 15 days ago).

That's a chart of the open interest (OI) in the Dec 20 calls for MKTG.  The OI went from 23 to 789 in a single day when 777 of those calls were purchased.  keep i mind, the firm had averaged ~100 calls TOTAL across all strikes until then, and then we see nearly 8x that amount in one line on one day.

Those $0.45 calls are now worth ~ $9.70.  The profit would be:

($9.70 - $0.45)*100*777 = $718,725 on a $34,965 bet for a 2055% gain in 15 days.

OK, that looks bad... But, I did say there was mitigating evidence...

Check out that OI in the Dec 17.5 calls.  It's actually larger than the Dec 20 calls.  that interest looks short to me.  Now the trades seem to be by different entities as they were not entered as a spread and happened on different days and in different sizes.

Is it possible that this was the same bet, a short call spread that was a 50% loser?  Yes, it is.

Do I think this is two different traders, one that got burned and one that made 2000%?  Yes, I do.

Exelixis (EXEL) - Risk Hits Annual Highs as Stock Movement Stays Still; What's Going on with EXEL?

Exelixis, Inc. (Exelixis) is a biotechnology company engaged in developing small molecule therapies for the treatment of cancer. The Company is focusing its resources and development efforts on cabozantinib (XL184).

I found this stock using the real-time custom scan that searches for high vols relative to the short-term and long-term historical realized vol.  But the truly unusual phenomenon I see is how the implied is rising as the realized volatility is dipping.  We'll see that in a sec.

On the stock side we can see a very calm ride over the last-year, whereas two-years ago, this stock did whip and gap quite a bit.  But what i really want to look at is the volatility.

Let's turn to the one-year IV30™ and HV20™ charts in isolation, below.

So that red curve is the short-term implied volatility (the IV30™) and is just below an annual high.  It has popped from 40% to now ~80%, so a 100% increase since late Sep.  That in and f itself is interesting, especially considering that earnings are done, and not expected again until Feb.

But, there's more... Look at the blue curve, which is the historical realized volatility over the last 20 trading days (conveniently called HV20™).  That peaked at around 45% as the IV30™ bottomed out, and now they have again diverged with HV20™ now at just 32.88% an IV30™ at 79.24%.  In English,  as the stock has been moving less and less, the option market reflects risk that it will move more and more. Hmm...

Finally, let's look to the Options Tab (below).

Across the top we can see the monthly vols are priced to 79.42% for Dec and 72.87% for Feb.  EXEL seems to be in play, right now...

Goodrich Petroleum (GDP) - Stock Down 40%; Volatility Up 50% to New Annual High. Stock is Now in Play.

Goodrich Petroleum Corporation is an independent oil and natural gas company engaged in exploration, development and production of oil and natural gas on properties primarily in Northwest Louisiana, East Texas and South Texas.

On the stock side we can see a remarkable price appreciation from $7.95 up all he way to $28.55 in a year.  Whoa... But, Since that high, the stock has fallen all the way back down to sub $17 levels or a 40% drop.  Here's a news snippet from an article authored by TheStreet.com after earnings.

So, not a lot of good things... At the time of the article GDP had already started its slip, closing at $20.58 on 11-6-2013.

But there's more... a lot more... Let's turn to the two-year IV30™ chart in isolation, below.

The blue "E" icons represent earnings dates, so we can see the one on 11-6-2013 (AMC). As we would expect, the volatility dropped post earnings once the news was out.  But, what we would not necessarily expect is the volatility rise from that trough after earnings.

We can actually see IV30™ rise from 60.87% on 11-21-2013 to now 89.36% or a 47% pop... and that's after earnings.  GDP has broken into a new annual high in the implied as of today.

Finally, let's look to the Options Tab (below).

Check out Dec vol (yes I know Dec vol is nine days) at 106.80%.. Whoa...Jan'14 vol is at 85.27%.  These are extremely elevated levels for GDP and they do not surround a new earnings release as far as I can tell.

Microsoft (MSFT) - Volatility Explodes to Multi-year Highs, Stock Ripping. Option Market Reads: MSFT Matters Again... I Just Don't Know Why Yet...

On 12-5 and today, I found MSFT for the same reason: IV30™ elevated to multi-year highs.  I have included some snippets from the prior post, and then we can move on to today's action:

This is both a stock and volatility note -- both of which were eye opening to me.

On the stock side we can see MSFT has been ripping over the last two-years, up more than 40% in that time frame.. I do note a nasty gap down off of earnings in the summer (the blue "E" icons represent earnings dates). I also note that the stock was just at multi-year highs.

So how has MSFT performed relative to the market and some other big names? Let's look at a one-year stock chart, below:

But, there is also a volatility story here, and it's not trivial. Note that the current level for MSFT is an annual high and right on a multi-year high. For the last two years, the winter earnings release has been on 1-19-2012 and 1-24-2013. The Jan 2013 earnings date followed a release on 10-18-2012. This year MSFT released earnings on 10-24-2013. So, in English, MSFT likely has earnings due out in Jan '14, but the volatility is behaving like earnings are due out any day.

So what's going on? Well, there is a CEO hole that needs to be filled as Steve Ballmer (current MSFT CEO) is stepping down / retiring).

OK, that was the note a week ago.  Ford's CEO decided to stick with Ford (as he had been saying for quite some time), but the option market popped in risk on the actual news (which is odd).  Let's look today.

We can see that MSFT stock is right about where it was from the prior post, a rather remarkable increase in market cap of ~ $100B in two-years, out pacing AAPL and the S&P 500 in returns over that time period.  But there's that pesky volatility again...

In the last post (12-5-2013) MSFT was near multi-year highs in IV30™.  We are now through that level and MSFT is hitting multi-year highs in the implied right now.  This time though, there is no "surprise CEO news."  this time there is no news at all... or is there?

Why is MSFT trading at multi-year highs in risk as the stock is booming, as the market is booming, as the economy is recovering (?)?.

Ya know... I have no idea... But when we look to the Skew Tab and the Options Tab (below), I see even weirder "stuff."

First, let's turn to the Skew Tab from six months ago, below.

What we can see a stark change in the risk reflected by the options. namely, the skew today is parabolic and reflects both downside risk (which is normal) and upside potential (which is not normal). Something is afoot with MSFT.

Note how similar the Jan and Feb vols are.  One of them has the earnings release, but why are they both priced so close to each other and at multi-year highs?  What is going on in MSFT?

For now, this can no longer be seen as the forgotten giant that putters around with an old business.  The stock has outperformed the ripping market, the largest firm in the world, and the risk in the option market is at unprecedented levels for the last two-years and the skew has shifted. The option market reads that MSFT matters again... I just don't know why yet...

Twitter (TWTR) - Does The Option Market Have This One Wrong?

The end results is both a stock and volatility story surrounding some scathing remarks made by a short-seller implicating management in multiple types of fraud. Shares of Lumber Liquidators  were getting taken to the woodshed, falling 12% after Whitney Tilson, head of the Kase Capital Management hedge fund, announced a short position in the high-flying wood-flooring specialist. At an investor conference, Tilson noted a government investigation into potentially illegal timber imports by Lumber Liquidators, and suggested the company's gross margins, which have improved to better than 40% lately, were too good to be true. The hedge fund manager also cited a report from the non-profit Environmental Investigative Agency that said Lumber Liquidators' purchases "have fueled rampant illegal logging in Eastern Russia." Shares of the flooring retailer had more than doubled this year before today's drop, riding the broader housing recovery.

The accounting fraud game of expense recognition is often times seen in gross margins.  It can be done in several ways, but two of the most common are:

1. Blatant falsification of costs (under reporting).
2. Knowingly mis-classifying costs from COGS into SG&A and thus artificially boosting gross margins (operating revenue - COGS).

Either of these games is a major no-no, number one being worse than number two, but both, if true and discovered, likely result in an SEC Enforcement Action of Accounting Fraud.

Now remember, these are claims from a short-seller, not claims or actions from the regulators.  But, if there is an existing investigation, that means... there is a volatility story to be told.

The company's fourth quarter revenue outlook was in-line with analysts' expectations. We can still see that remarkable 650% rise over two-years, but now we can also see the sharp downturn of late with the stock dropping from a high of $119.98 to now below $90.  With the stock at $101 I felt the implied volatility may have been to low.  I'll tell you what, with the volatility popping 25% higher, I still think it may be to low.

Let's turn to the two-year IV30™ chart in isolation below.

We can see the remarkable rise off of the lows in mid November of ~33%.  The IV30™ has been as high as 54.82% this year, so we are near an annual high.  Even over the two-year period we see a high of ~55%.  I dunno, this does not feel like a 50% vol stock given the release today and the lingering accusations from before.  That doesn't mean I think the stock will go down (or up), it just means I think there's a lot of risk in this name right now.

DISH - Stock Booms to Decade Highs; Risk to Multi-year Highs; Is Market Moving News Coming?

So, we have a happy stock and a valuation of just over $25 billion... Did you know that?... I really didn't...

But this is also a vol note, so let's turn to the two-year IV30™ chart in isolation, below.

Now we have an interesting story.  As the stock has been exploding, outpacing all indices and then some, the implied volatility has been rising.  In fact, as of today's close, it's right on an annual high.  Even more odd, check out that volatility rise since the last earnings release (the blue "E" icons represent earnings dates).

The IV30™ has risen from 29.6% on 11-20-2013 to now over 48%.  That's a 62% rise as the stock has risen from $49 on that November date.  Also interesting, note how low the implied got in early March (24.54%). The stock was trading at $35 at that time.  So what's going on with DISH?

Well there are rumors (and have been for a long time) that DISH and DTV (a $36 billion company) could merge.  Morgan Stanley called for some consolidation in the industry and there was that news of CMCSA and CHTR possibly bidding for TWC which could prove to be the beginning of such consolidation.  But... is that really the driver of risk in the next 30 days?... I dunno...

Across the top we can see the monthly vols are priced to 48.53% for Dec and 48.08% for Jan'14.  Neither of those expiries have an earnings release, but both are priced above the back months which do have earnings release.

On the stock side we can see how the price rose from ~$18 in Jan 2012 to as high as $25.22 in summer of this year.  More recently we can see a stock drop from ~$25 to now just over $23.

Check out that recent IV30™ spike from 19.77% on 11-21-2013 to now 36.80% on 12-9-2013.  That's an 86% rise in the short-term implied in about three weeks.  Even more astonishing is that the IV30™ for this firm reached 7.6% in Sep of 2012.

Ok, so all of this is earnings related, right?  Well, not really.  The last earnings report was 11-6-2013 and the next release is due out sometime in February.  So, this has nothing to do with an earnings report due out in the next 30 days, at least on the surface.

So what is going on?

To start, I see an article posted on 12-3-2013 with the headline "CenterPoint Energy Stock Getting Very Oversold."

Across the top we can see that Dec vol is priced to 39.15% (a rip roaring multi-year high) while Jan'14 is also quite elevated at 35.19%.  Interestingly, the next earnings release should be after Feb expiry, by look at May vol... it's just 31.71%.  So what?  The what is that the current risk reflected in the option market from CNP shares is at multi-year highs and the near-term is seen as substantially more risky than the upcoming earnings event (or any earnings event in the last two-years).

On the stock side we can see MSFT has been ripping over the last two-years, up more than 40% in that time frame..  I do note a nasty gap down off of earnings in the summer (the blue "E" icons represent earnings dates).  I also note that the stock was just at multi-year highs.

Note that the current level for MSFT is an annual high and right on a multi-year high. For the last two years, the winter earnings release has been on 1-19-2012 and 1-24-2013.  The Jan 2013 earnings date followed a release on 10-18-2012.  this year MSFT released earnings on 10-24-2013.  So, in English, MSFT likely has earnings due out in Jan '14, but the volatility is behaving like earnings are due out any day.

So what's going on?  Well, there is a CEO hole that needs to be filled as Steve Ballmer (current MSFT CEO) is stepping down / retiring).  There was some speculation that Alan Mulally (Ford's CEO) would be the new top dog, but then this came out via AP today:

LOS ANGELES (AP) -- Microsoft shares fell 3 percent Thursday after Ford CEO Alan Mulally said that there is "no change in my plan" to stay with the automaker through the end of next year, dampening some investors' hopes he would take the top job at the software giant soon.

The stock's downturn came despite Mulally's comments on CNBC being no different than what Ford has been saying for months.

The market's reaction indicates investors were hoping the 68-year-old would in fact replace CEO Steve Ballmer, who is set to retire by August at the latest.

"It's clear that the market is hoping that Mulally is the lead candidate," said Morningstar analyst Norman Young.

Krispy Kreme (KKD) - Earnings Out in 3 Hours, But Did You Know This?

We can see the implied spiking from ~37% in mid October to now over 65%.  But, that's mostly earnings related... Across the top we can see tat Dec vol is priced to 73.26% and Jan to 54.73%.  That vol diff is simply the earnings release.  Now the question is, will the earnings release really rock the stock as much as the option market reflects?  I guess we'll see in three hours.
